Damage caused by a bullet and/or arrow comes in two types, kinetic energy transfer (impact) and ripping/tearing.
Kinetic energy transfer is easily calculatable and is directly related to mass and velocity - as you increase either, the amount of kinetic transfer increases.
Get an arrow and a bullet and weight them and see which one weighs more. Go to a shooting range and use a chronograph to time the muzzle velocity of a bullet vs. that of an arrow. Then do the math.
You'll find that at short range, an arrow can do significantly more damage than a bullet due to it's significantly greater mass. At long ranges, the air resistance reduces the speed of an arrow enough that it's kinetic energy drops, but it's capability for ripping/tearing (especially with a broadhead razor tip) is much higher.
With sufficient muzzle velocity, a bullet can pass right through a target, while an arrow tends to embed itself and continue to cause damage as the target moves around.
Arrows also are much quieter, which doesn't seem to matter much in the game.
